I know it is required with external battery because the batteries can become unbalanced and start charging each other, but what exactly does the mode do? How does it prevent charging? Does it damage the batteries (original or external)?

It merely prevents the external battery looking like a charging port to the scooter and bypasses that and only allows charging through the normal port as usual. It doesn't damage anything in any way.
